The primary driver was renewed concern over oil supplies, with crude prices rising amid the US-Israel conflict with Iran. This situation is creating a complex outlook for Indian markets, potentially impacting everything from inflation to the Reserve Bank of India’s monetary policy.

Geopolitical Risk and Market Response

The immediate catalyst for Friday’s downturn was the disruption of key Middle Eastern oil and gas supplies. Brent crude futures have surged 20% this week, briefly crossing $86 per barrel, and forecasts suggest prices could exceed $100 if the conflict intensifies. This surge is particularly concerning for India, which imports over 40% of its crude oil from the region, with a significant portion transiting the Strait of Hormuz. Tehran halting tankers through the Strait of Hormuz on Saturday further exacerbated these concerns. Every $1 increase in crude oil prices adds approximately $2 billion to India’s annual import bill, according to analysis from Livemint.

European markets also felt the pressure, with the STOXX 600 index dipping 0.15% in choppy trading as oil price stabilization proved fleeting. The broader market structure in India remains weak, with pullbacks likely to attract selling pressure, according to technical analysts. India VIX, a measure of market volatility, surged 11% to close near the 20 level, signaling increased downside risk.

Impact on India’s Economic Outlook

The rising oil prices present a multi-faceted challenge for the Indian economy. Analysts warn that a sustained oil price shock could expand the current account deficit and put downward pressure on the Indian rupee, as investors seek safe-haven assets. This dynamic is already playing out, with the rupee hitting a record low. The Economic Times reported that the conflict is expected to weigh more on India’s economic growth than its inflation, potentially influencing the Reserve Bank of India (RBI) to maintain lower interest rates.

However, the RBI’s stance is not without nuance. While a hawkish turn (raising interest rates) is considered unlikely at this stage, policymakers are closely monitoring developments in the Middle East. One source familiar with policy deliberations cautioned that assessments could change in the event of extreme escalation. The central bank paused rate cuts at its last meeting in February, after reducing the policy repo rate by 125 basis points in 2025.

Market Activity and Investor Positioning

Friday’s trading session saw significant activity in several stocks. Mazagon Dock, ICICI Bank, HDFC Bank, Reliance Industries, LT Foods, State Bank of India, and Commercial Engineering were among the most active stocks on the BSE in terms of value. In terms of volume, Vodafone Idea, Commercial Engineering, Ircon International, Suzlon Energy, YES Bank, LT Foods, and Reliance Power saw the highest trading volumes.

Stocks showing buying interest included Commercial Engineering, Kirloskar Bros, Ircon International, Radico Khaitan, United Breweries, Bharat Dynamics, and Aegis Vopak. Conversely, LT Foods, Tejas Networks, Vedant Fashions, Godrej Properties, Mahanagar Gas, Ashok Leyland, and Suven Pharma experienced significant selling pressure. MRPL, Data Patterns, Kirloskar Oil, ABB Power, BEL, and Astra Poly Tech all hit their 52-week highs.

Foreign Investor Sentiment and Bond Markets

The uptick in the US 10-year bond yield and a strengthening dollar have prompted Foreign Institutional Investors (FIIs) to adopt a risk-off approach towards domestic equities. This shift in sentiment is contributing to the downward pressure on Indian markets. Reuters reported that India’s central bank has deployed $12 billion to defend the rupee, signaling the seriousness with which the authorities are addressing the currency’s decline.

Despite the volatility, bond markets are expected to remain relatively stable, supported by the RBI and government’s commitment to maintaining easy liquidity and tapping into strategic oil reserves. The 10-year government yield is currently trading at 6.67%, similar to levels seen before the US-Israeli conflict with Iran began.

Navigating the Volatility

Vinod Nair, Head of Research at Geojit Investments, suggests that while geopolitical tensions pose a near-term overhang, selective value-buying opportunities may emerge, offering long-term investors attractive entry points. However, this requires a cautious approach, given the inherent uncertainties surrounding the conflict and its potential economic ramifications.

What to watch in the coming days: The trajectory of oil prices will be paramount. Continued escalation in the Middle East could push prices above $100 per barrel, significantly exacerbating India’s economic challenges. Investors will also be closely monitoring the RBI’s response and any further interventions to stabilize the rupee. The next policy review meeting, scheduled for approximately a month from now, will be a key event to watch.
